The Jenova cells in Cloud's mind while he was mako poisoned fucked Cloud's head up. The Jenova Cells suppressed his real memories with the false persona created from Cloud's insecurities.

Cloud stood in for Zack, which required Zack to essentially be deleted from memory. When he regained his original self, his true self, his true memories and memories of Zack returned. Cloud's amnesia was a side effect of being mako poisoned and forcefully experimented on for the Reunion Experiment.

Yeah, basically there are three parts to fake Clouds delusion:
1: He had a severe case of mako poisoning, since mako and lifestream are basically made up of souls, life, and memory etc, which means that if you're drowning in the stuff your sense of self probably takes a pretty severe hit.

2: Cloud had an inferiority complex, and basically wanted to be different, he was severely ashamed of his failures and felt guilty about everything that happened, he was looking for a way out.

3: Jenova cells copied Tifas memories and constructed a false identity from them and Clouds fantasies.

All that made him primed to accept a new identity, his mako poisoned mind hears Zack talk about being a mercenary, about being his living legacy, his jenova cells copy Tifa (and I still believe Zack partially as well), and a new reality is formed from fantasies and memories, and anything that would conflict with said new reality is suppressed.

Oh, so it's referred to as Jenova's memetic legacy because Jenova was, in a screwed up kinda way, Sephiroth's secondary mother.

Is he referring to spirit energy? Sounds like it's pretty much an immune system.

Oh shit! So did Jenova's decapitated head just stay in the lifestream after Sephiroth cut it off? Did it wash up like Cloud did in Mideel?

Well, as you can tell from FFVII, Cloud has a lot of things he feels are his "sins".

The worst are Aerith and Zack, but it started when he was a kid.

He felt guilty for failing to save Tifa from falling off the mountain.
Felt guilty for failing to save Tifa and the rest at nibleheim.
Felt guilty about having Zack die for him.
Felt guilty for letting Aerith die.
Now he's feeling guilty about dying himself and letting his family down.
Guilty about not being able to save Denzel.

Dude thinks he should take everything on himself, and he blames himself for everything that goes wrong.
Cloud wants to be strong, he wanted to be that hero, it's what started his journey in the first place, he feels ashamed for failing and being weak, and even when he was living out his fantasy life as a soldier, he still wasn't able to save Aerith, and even now after saving the world he's still dying from geostigma, he still can't save anyone.
